It can play DIVX & XVID's fine, no on the ISO's & VOB files.

music wise i take it can play all formats

ATRAC, MP3, MP4, WMA and WAV as far as I know.

can it access files on my pc?

Depends what files you want to access, it will be able to access and play/view all the picture/video files that are compatible with the PS3 via your network.

I'm not sure on this as I've never looked into it much, I know everyone seems to be using yellow dog Linux http://www.terrasoftsolutions.com/products/ydl/, although you can install other distros like ubuntu on your PS3 instead, if you look around the net there are a few guides.

wireless keyboard/mouse can i use any?

I'm assuming so, I've got a very old logitech wireless keyboard and mouse hooked up-to mine using a usb wireless dongle, works fine, no drivers needed.

can i replace 40gb hd with say a 320mb sata drive ?

Yep, pretty much any standard 2.5 inch sata HD should work fine, although people recommend that you stick to using 5400RPM drives rather than the 7200RPM drives as they seem to cause problems with overheating and such.

Currently using Linux and its quite good, took a while to get a few tweaks done as its mainly code but generally it worked out the box, including WiFi!! Been playing a load of old skool games like Beats of Rage, Duke Nukem 3D etc. Also VLC installs straight off which is cool as it basically plays anything! Overall pretty impressive, over and out.
