I have used an Antec Fusion 430 Silver case for over a year with an Abit motherboard (nforce chipset). My HTPC crashed often in Windows 7 and eventually I decided to just spend £50~ and go for a newer Asus motherboard with an ATI chipset and HD4200 graphics.

Yesterday I changed the motherboard, and remembered that the Antec case has a feature to be able to switch your PC on and off using a remote. Instead of only the usual PWR SW connections, it also has an MBR SW that comes out of the VFD.

The idea is to connect the PWR SW to the VFD, and the MBR SW to the motherboard. So the VFD is in between the usual arrangement and it can also power on/off your system using a remote. I had not used this originally as I didnt have a remote, and had just connected PWR SW to the motherboard as usual.

So there I go, I connect both and as soon as it starts, smoke starts coming out of the PC.

I quickly switched off and opened up the case fearing I had just fried my new motherboard. This was not the case (no pun intended).

The motherboard is fine and by-passing the VFD entirely works perfectly fine. What happened was the power cables coming out of the VFD had fried/melted. These are three thin cables that are attached to the 24-pin 12V, i.e the ones that supply power from the motherboard to the VFD.

Does anyone have any idea why this happened? Could the VFD have been faulty from day one, but I had never noticed because I didnt wire it up, or did I do something wrong?

Invariably a short as only that would really cause the melting of insulator. Assuming all is wired up as it should be, then I think your assumption is probably sound.
