I think it tries to smooth out the mouse input.. to give a smoother view control in games.. but most hardcore games will tell you to turn it off as it can reduce accuracy. But.. frankly i find it hard to notice its effects..
Generally speaking mouse smoothing 'averages' the mouse movements over a given time period / number of frames. This results in a mousing experience which is less jerky, but slightly less responsive.
I cannot stand mouse lag. I can't ever use mouth smoothing or v-sync in games without feeling like I want to hit something. I think it's from playing far too much CS 1.6 in the past.
