I have a client who is interested in upgrading their Office XP to Office 2007 but is concerned with backwards compatability.

Doesn't Word, for example, create .DOC1 documents that can't be viewed by previous versions?

yes, but you can save as .."previous versions .doc file" if you need to

you can set this as default too, so that all documents created are saved as backward compatible
 
office 2007 creates as default .docx so you need a file conversion pack for older versions of office to open and edit them. but 2007 will open older versions of office. You can also save as a .doc in 2007 too.
 
Opening docx on previous versions seems to automatically prompt the user to download the compatibility pack for their Office version. It's as close as it'll get to seamless.
