i have just recieved a wireless adsl modem router.

i have the option to set the modem to connect on demand or keep alive 24/7.

if i set it to connect on demand should the modem then connect to the internet whenever any of the connected devices attempt to access the internet?

The advantage of modem/routers is that they're designed to be permanently connected. Otherwise setting them to connect on demand would just be like using a USB modem. I would agree with Tolien and keep it connected 24/7.

do they still transfer data if they are connected 24/7?

If there's nothing connected to it to transfer data, then er, no?

is 64bit security ok, or should i be using 128bit encryption?

Neither are great. Use WPA if your kit supports it.
