Video Encoding quality very poor Possible Causes?

Im using virtual dub, to re-encode stuff I recorded off the tv im mpeg 2 but it keeps messing it up. Im using the divx 6 codec @ 1Mbps on the balanced setting, with quarter pixel and gmc enabled and masking enabled, but the video gets destroyed. Any ideas why?

No it still doesnt look normal. Ive seen 16:9 films look as good as the dvd version at xvid 1.3mbps so somethings wrong.
 
I can tell its not caused by a low bitrate because it has the same pixelation all the time, the picture is perfect apart from the squares when things move it doesnt get any worse.
 
If neros mp4 was better everyone would be using it for downloaded films but everyone is using xvid. In my experience neros codecs have been pretty poor, espically the dvd one which looked awfull, besides neros mp4s wont play on a dvd player like xvid will.
