Erm, I know, bit of a strange question.

Genuinely curious though, why do we have nipples, what function do they serve?

Because we all start off female and our gender changes in the womb.

Something like that yes, X_ is "default" and if the second chromosome in the pair is missing, results in a female as well. If you look at the embryo's development, female\male genitalia grow from the same tissue originally.

Correct, the clitoris becomes a penis in a male embryo. Think about that one next time you go down :D

Is this the case with all mammal species?

Some species of fish are born all male and the dominant of the pair becomes female. A female Clownfish can also turn into male again if the male dies, thought that might interest some.
