If I turn the X-fi's CMSS-3D setting to 50% "Surround" it will produce audio in all my four speakers at equal volume levels. What I want to know is, when playing games does it still do this? Or will it produce the sound in the correct speakers (eg. someone on my right is talking, so I should hear them through the right speaker and no others)?

You should switch the X-FI to Game Mode for Game TBH and simple leave settings alone apart from set your Speakers.
It also seems to be ON by default in Game mode but I run 7.1 and it does not affect where sound is coming from, the Games do make noise from left/right/infront/behind.
