Why exactly does it need to read my messages, know my location and know my contacts? It's a keyboard; all it needs is the dictionary and internet for updates!
 
Messages for predictions. Not sure about the others but it seems fairly common these days. Location especially.
 
Newest beta looks cool going to give it a whirl as I'm an avid SwiftKey user love that keyboard. But yes those permissions are pretty standard for keyboards if your that worried you can block it accessing the net if rooted. Or there are apps available to restrict such permissions.
 
To know how to spell where you are I'd guess. Build up a library of places you go and where you have been so it knows its a word?

Nope, seeing as it didn't know how to spell my hometown until I told it.
