It's not fit for purpose, by any stretch of the imagination, lay down an ultimatum: "A working car or my deposit back." They've already had more than enough tome to fix it, don't think you need to give them any slack.
I've seen a golf 1.6 mk4 and mk4 1.8t gti with head gasket failure. Its not uncommon tbh even though vw's are very reliable they still have their fair share of problems like most cars.
If it were me i'd just make the guy sort the work then have the car checked over using one of those aa rac inspections, might cost a little bit but well worth it imho.

I'd take your money and try to buy something privately. There are good cars out there on the private market, admittedly they can be tricky to hunt down.
