I am trying to play grid at 1680x1050 and I am very limited on what graphics level I can set. Will upgrading to 2GB of RAM make a big difference, or do I really need to update the graphics card to one with more memory?

if you got a 4870 you would get a big improvement in grid especially, it loves the new ati cards :d. another 2 gigs of ram would be helpful especially if your on vista.

I'd imagine you're main bottleneck there is GPU, I had 4gb of ram, a 3.2 e6600 and a 640mb gts. Upgraded to a 4870x2 and (obviously) performance increased a fair bit! Upgrading to 4gb of ram with vista 64-bit is just sensible tbh:p Id definately look into getting 4gb of ram and a new gpu! a 4850/70 would be a massive upgrade in terms of performance!
