What are the steps to be able to mine the lava/water stuff?
i.e. what pick and what are all the stages to be able to make that pick?

You need a nightmare pickaxe which is made from demonite bars. The Eye of Cthulu and Eater of worlds (both bosses which can be summoned) drop demonite ore. I'd try the eye first, its quite a bit easier.
